I think the crux of what you want to know is:
When should one use Outlook, and when Hotmail?
If your primary concern is getting your web hotmail.com or outlook.com email account synced, then you can choose either. Hotmail.com has been upgraded and re-branded to Outlook.com.
However, the brand name Outlook is more than just the web client outlook.com.
Windows phone 8.1 does not support this feature. Hence if you are using WP8.1 there is no way to attach a document in a reply. Only photos are supported.
The only way to send a document via mail is to share it from Files app or from Office. But as you said it will create a new thread.

It is not possible to delete the Microsoft account that was used to set up your phone. You will need to reset your phone and set it up again with another account. Which will lose all your apps, music, etc. Hopefully this problem will be fixed in Windows 10 for phones.

You can accomplish seeing sub-folder notifications with Windows 10 Mobile with some outlook rule tricks. One way is by simply editing the outlook rule used to move the email to a sub-folder. The reason you see this happens is because your phone only syncs your pictures to OneDrive when it takes them. Once you take a picture it is saved locally. At the phone's earliest convenience, it will upload the file to OneDrive. Changes to your pictures in OneDrive do not sync back to your phone.

I found a post on setting up hotmail for the iphone oddly enough, that helped me.
according to the post the proper server name is m.hotmail.com
The default sync speed is "based on my usage", which can leave it a long while before it syncs back. I'd suggest changing the pc to synchronise "as items arrive" (assuming on power, with non metered internet connection); the phone we'll them notice the change a lot quicker...
Go to Outlook Mail

By default, Windows Phone stores you contacts within an online service (be it Outlook.com, Gmail, etc.). You will need to add the account back, to get the contacts - if required, you can reset your account password online

Go to settings-email+accounts and delete your mail account from the list. Dont worry your account will not be affected and only its information will be taken out from the phone. Again you add the account by pressing + new account and synchronise.
